VAT Demystified — What It Is and Exactly How It Works
VAT (Value Added Tax) is a tax collected in stages across the entire supply chain — from the manufacturer who buys raw materials, to the wholesaler who distributes them, right through to the retailer who sells the finished product to you. At every stage, VAT is charged and collected by the business, then forwarded to the government. The end consumer — the person who buys the final product — ultimately carries the full cost of all that VAT.
What makes VAT different from a basic sales tax is that businesses can reclaim the VAT they have paid on their own purchases. This means VAT does not stack up unfairly across the supply chain. The government only collects it once, from the end consumer, even though it passes through many hands on the way.
To add VAT to a net price: multiply the net amount by (1 + Rate ÷ 100). At 20%, a £150 net price becomes £180 gross — with £30 as the VAT amount. Formula: Gross = Net × 1.20
To remove VAT from a gross price: divide the gross amount by (1 + Rate ÷ 100). At 20%, a gross price of £180 divided by 1.20 gives a £150 net price — with £30 removed as VAT. Formula: Net = Gross ÷ 1.20
